Financial Ratios: How to Extract Insights from Financial Statements

As Ravi delved deeper into his investment journey, he realized that understanding financial statements was just the beginning. The true power of these statements lay in extracting meaningful insights, which required mastering ratio analysis. This method of analysing a company’s balance sheet and income statement became his next focus, promising to illuminate the company’s financial health in ways raw data couldn’t.

Ratio analysis is a cornerstone of fundamental equity analysis, enabling investors to assess a company’s liquidity, operational efficiency, and profitability. Unlike a single metric, ratio analysis provides a holistic view by examining various financial data points. Ravi quickly learned that he could use these ratios to gauge a company’s performance compared to its past results or against industry peers. For instance, the price-to-earnings (P/E) ratio allows investors to assess the value of a company’s stock relative to its earnings per share. By comparing this ratio over time or with industry averages, Ravi could make more informed investment decisions.

Investors like Ravi use ratio analysis to evaluate companies’ financial health by scrutinizing past and current financial statements. This analysis involves comparing multiple financial metrics to derive insights into a company’s performance. For example, a company with a P/E ratio of 7 may indicate that it is undervalued compared to the industry average of 20. Conversely, a P/E ratio of 50 could suggest overvaluation, prompting Ravi to investigate the company’s fundamentals further. (We will understand more about the P/E ratio in subsequent chapters.)

Ravi also discovered that all figures needed to calculate ratios are found on a company’s financial statements, making thorough evaluations straightforward. However, he quickly realized that ratios should not be viewed in isolation; they are most useful when compared to historical data or benchmarks within the same industry.

While ratio analysis is a powerful tool, it has limitations. Ravi learned that companies could manipulate financial figures to present a more favourable picture without improving their underlying financial health. Therefore, he needed to be cautious and understand the variables behind the ratios, recognizing that they might not always communicate the complete story.

Moreover, ratio analysis should be used in conjunction with other financial metrics to provide a comprehensive view of a company’s performance. Focusing solely on one ratio might lead Ravi to overlook critical insights affecting his investment decisions.

Having understood this, Ravi began applying ratio analysis to his investment evaluations. The first step was analyzing ratios over time, observing how they changed and what implications those changes had for the company’s future performance. For instance, a declining current ratio could indicate potential liquidity issues, while improving profitability ratios might signal a company’s growing efficiency.

Ravi also explored comparative ratio analysis, allowing him to evaluate how a company performed relative to its competitors. If a company had a gross profit margin of 10%, he knew he needed to compare it to similar companies in the same sector. This approach helped him identify whether a company was thriving or facing challenges.

Additionally, he became aware of how companies set internal benchmarks for their financial ratios. For example, a company aiming to improve its current ratio from 1.1 to 1.2 could provide insight into its strategic priorities. Understanding these benchmarks not only helped Ravi evaluate a company’s performance but also informed his expectations for future growth.

Ravi found that ratio analysis was essential for understanding a company’s operational health. He realized that static numbers could be misleading; for example, a company might boast impressive revenue figures while struggling with low profitability or deteriorating liquidity ratios. By applying ratio analysis, Ravi could see beyond the surface and uncover the underlying dynamics affecting a company’s financial stability.

As he continued to refine his skills, he learned that ratio analysis served three primary purposes: tracking changes in financial health over time, comparing performance with competitors, and striving for specific benchmarks. These insights were invaluable for making informed investment decisions.
